What Is the Fear and Greed Index?

The Fear and Greed Index is a measure conceived by CNN Business to help gauge investors’ sentiment and determine whether assets are fairly priced. It works on the assumption that investors’ emotions determine whether they’re willing to buy assets and how much they’re willing to buy them for. 

It argues that when there’s excessive investor fear, they are unwilling to buy assets, so their prices go down. Conversely, when there’s excessive greed, they’re willing to pay more, so asset values rise. 

How to Interpret the Fear and Greed Index

The Fear and Greed Index is represented by a 100-point scale. Here’s a breakdown of its scores and what they indicate about investor sentiment:

  • 1 to 24: Extreme fear
  • 25 to 44: Fear
  • 45 to 55: Neutrality
  • 56 to 75: Greed
  • 76 to 100: Extreme greed

 

From the examples mentioned above, you can deduce that investors were operating from a point of extreme fear in November 2022 and from a point of greed between late last year and early this year.

The Fear and Greed Index is calculated by weighing seven factors (discussed later on in this blog) that measure market sentiment

It tracks how each factor deviates from its typical average and takes an equal-weighted average across them to arrive at a score between 0 and 100. 

Factors that Contribute to the Fear and Greed Index

As mentioned before, the Fear and Greed Index is based on seven specific indicators. These include:

  1. Stock price momentum: It measures the performance of the S&P 500 Index against its moving average over the past 125 trading days. An increase in the S&P 500 Index may indicate optimism. 
  2. Stock price strength: This compares the number of stocks trading at their 52-week highs to stocks trading at their 52-week lows. More highs than lows could signal investor optimism. 
  3. Stock price breadth: It compares the volume of rising shares against falling ones. If more stocks are rising than falling, the market may be experiencing a bull run
  4. Put and call options: This indicator measures the ratio of put options (contracts that give owners the option to sell an underlying asset at a future date) to call options (contracts that give the option to buy). A high number of put options could indicate growing nervousness among investors. 
  5. Junk bond demand: It tracks the difference in yields between safe government bonds and high-return, high-risk junk bonds. A wide spread may indicate more caution. 
  6. Market Volatility: This is based on the Cboe Volatility Index (VIX), a predictive benchmark used to measure price movements in the S&P 500 Index over the next 30 days.
  7. Safe Haven Demand: It shows the difference between stock returns and Treasury bond yields over the past 20 trading days. Bond returns outperforming stock returns may indicate growing caution among investors. 

Considerations for the Fear and Greed Index

While undoubtedly useful, don’t take the Fear and Greed Index as the be-all and end-all factor when making investment decisions. Here are some considerations to keep in mind:

Short-Term Focus

The Fear and Greed Index reflects short-term market sentiment, not long-term trends. 

Market sentiment can be irrational and not accurately represent the market. So, it’s important to use the Index cautiously when making long-term decisions. 

Emotional Reversals

The one thing you can be completely sure about when it comes to human emotions is that they change. 

The index is essentially a measure of trader emotions, so it may experience sudden shifts. Again, it’d be best not to rely on it wholly for decision-making.
